Worker Classification

Compliance

What Is Worker Classification?

Worker classification determines whether someone performing work for your business is an employee (W-2) or an independent contractor (1099). This classification affects everything—tax obligations, benefits eligibility, labor law protections, overtime rights, and insurance requirements. Getting it wrong is one of the costliest compliance mistakes a business can make.

The IRS and state agencies use various tests to determine classification, but the core question is: how much control does the business have over the worker? Employees work set schedules, use company equipment, follow company processes, and receive training. Independent contractors control how, when, and where they work, provide their own tools, and serve multiple clients.

Why Misclassification Is Risky

Misclassifying employees as independent contractors to avoid payroll taxes, benefits, and labor law obligations is a growing enforcement priority for the IRS, DOL, and state agencies. Penalties include back taxes, interest, penalties, back pay for overtime and benefits, and potential fraud charges. States like California have passed strict tests (ABC test) that make it harder to classify workers as independent contractors.

For staffing operations, classification questions arise frequently. Are your flex workers employees or contractors? The answer depends on the specific relationship, and getting it right is non-negotiable.
